Types of equity funds and debt funds, explained simply

Large cap, mid cap, small cap, index, ELSS, liquid, gilt and more. A plain guide to the main equity and debt fund types and what to know about each.

There are many kinds of mutual funds, and the names can sound hard. Once you know the idea behind each, the list becomes simple.

The name of a fund tells you where it invests. Where it invests tells you how bumpy the ride may be.

Equity funds: they invest in company shares

Equity funds have the biggest ups and downs. They are usually meant for goals that are many years away.

By company size

Think of companies as vehicles on a road.

Type What it invests in Think of it as Ride
Large cap The 100 biggest companies A big ship Slower, steadier
Mid cap Companies ranked 101 to 250 A car In between
Small cap Companies ranked 251 and below A speedboat Faster, much bumpier
Flexi cap Any size, the manager chooses A taxi with a driver Depends on the mix

Other common equity types

  • Index fund: copies a market list, such as the Nifty 50. It buys the same companies in the same share. No manager picks, and costs are usually low.
  • ELSS: a tax-saving equity fund with a 3-year lock-in. The tax benefit depends on the tax option you choose, so check the current rules.
  • Sectoral or thematic fund: invests only in one area, such as banks or technology. It is a narrow bet, so it can swing a lot.

Debt funds: they lend money

Debt funds invest in loans to the government and companies. They earn interest. Think of a debt fund as a lender, not an owner.

Type Lends for Ride
Liquid fund Up to about 3 months Very small moves
Short duration fund 1 to 3 years Small moves
Corporate bond fund Mostly good-quality companies Moderate
Gilt fund Only the government, for long periods Can swing on interest rate changes
Credit risk fund Lower-rated companies, higher interest Higher risk of default

Two risks in debt funds

  1. Interest rate risk. Say you hold a bond paying 7%. Then new bonds start paying 8%. Nobody wants your 7% bond at full price, so its price falls. The longer the loan period, the bigger this effect.
  2. Credit risk. The borrower may be late or fail to repay. Higher interest often comes with higher credit risk.

A debt fund is not an FD. Its value can go down, and no return is guaranteed.

Hybrid funds: a mix in one

Some funds hold both equity and debt in one scheme, such as balanced or aggressive hybrid funds. This is asset allocation inside one fund.

Which type for what time?

This is a way of thinking, not advice.

Time to goal What people often think about
Under 1 year Liquid or similar low-risk debt
1 to 3 years Short duration debt
3 to 7 years A mix of equity and debt
Over 7 years More equity, accepting big swings

Before you pick any fund, ask

  • What does it invest in?
  • What is its risk level (shown on every fund's riskometer)?
  • What is its expense ratio, the yearly cost?
  • Is there a lock-in or an exit charge?
  • Does it fit my goal's date?

What to remember

  1. Equity funds own company shares. Debt funds lend money. Hybrid funds do both.
  2. Larger companies usually mean a smoother ride than smaller ones.
  3. Debt funds are steadier than equity funds, but they are not risk free.
  4. Match the fund type to your goal's date.
